Default Proxy server not bypassed for Local Addresses

I am testing a proxy server on our network and am finding that it isn't
bypassing the proxy server for our intranet which is definitely on the local
subnet.

Why is this? what is the criteria by which this setting "Bypass proxy server
for local addresses" is brought into play?
